The Normal Distribution
Independent forces pile up into the bell curve.
Add the tallest person who ever lived to a room of a thousand people and the average height barely moves. Add the richest person alive to the same room and the average wealth explodes. Why does the word do such different work in the two cases? Height has a ceiling: nobody is ten times taller than anybody else. Wealth has no such ceiling, and one person can hold more than the other thousand put together. When does a bell curve describe the world, and when is it describing a world that was never there?
What The Normal Distribution means
The normal distribution is the bell-shaped pattern that appears whenever a quantity is the sum of many small independent influences: most values crowd near the middle, and extremes thin out faster and faster with distance. Owning it changes what we do before we read a number's distance from the mean. We ask what made the distribution. Many small additive causes, and the bell is exact; the factory can say a part three deviations out is one in a few hundred and be right. Causes that multiply or feed on each other, and the bell is the wrong shape, however well it fitted last year. Before, a market fall the curve rated as once in many lifetimes of the universe was simply impossible. After, the fall is what happens when selling causes more selling, and the curve was the thing that was wrong.
The Normal Distribution examples: where it shows up
- At work: a manager grades a team on a curve because scores are meant to be bell-shaped, when the output of a creative team is a few outliers and a long tail.
- With money: a risk model prices a portfolio on a bell curve and is calm right up to the afternoon the causes stop being independent.
- In the news: a headline calls a flood a once-in-a-thousand-years event, using a curve fitted to a century of weather that no longer applies.
